Easy to say and, for a long time, it was hard to do.<\/p>\n<p>Pension funds and universities really understand portfolio building,\u00a0<a title=\"How Wealthy People Invest With Less Risk\" href=\"https:\/\/www.marketriders.com\/investing\/how-wealthy-people-invest-with-less-risk\/?utm_source=marketriders&amp;utm_term=2014-02-14-investing-basics-building-a-portfolio\/\">as do many wealthy individuals<\/a>. For all the blather you hear on TV about which stock or sector a famous-name investor supposedly will buy next, the fact is rich people do not often take all-in risks.<\/p>\n<p>Rather, they keep their money in a variety of asset classes. Here are the basic principles:<\/p>\n<p><strong>A &#8220;three buckets&#8221; approach<\/strong><\/p>\n<p>A cash cushion of three to six months expenses is crucial. It helps you avoid selling to raise money for, say, a hospital visit or a car accident.\u00a0The second bucket is your retirement investments. It should be the largest component and handled\u00a0<a title=\"Fund Fees: Slash Them Early\" href=\"https:\/\/www.marketriders.com\/investing\/fund-fees-slash-them-early\/?utm_source=marketriders&amp;utm_term=2014-02-14-investing-basics-building-a-portfolio\/\">as inexpensively and consistently as possible<\/a>. This is your &#8216;&#8221;core&#8221; portfolio.<\/p>\n<p>The third, if you are disposed to trading, is the &#8220;explore&#8221; bucket, money you don&#8217;t mind losing if a stock doesn&#8217;t work out.\u00a0You don&#8217;t have to trade. If you know you will, however, keeping that money separate from the core portfolio protects you from emotional trading errors.<\/p>\n<p><strong>Avoid unnecessary costs<\/strong><\/p>\n<p><strong><\/strong>Inside the core portfolio, it&#8217;s vitally important to keep costs minimized. Own index funds or index\u00a0ETFs\u00a0rather than expensive, actively managed mutual funds. You can easily\u00a0<a title=\"Three Critical Questions About Adviser Fees\" href=\"https:\/\/www.marketriders.com\/investing\/three-critical-questions-about-adviser-fees\/?utm_source=marketriders&amp;utm_term=2014-02-14-investing-basics-building-a-portfolio\/\">lower management costs, taxes and commissions<\/a>\u00a0by owning ETFs inside an individual retirement account (IRA).<\/p>\n<p>Costs matter. John Bogle, the founder of the Vanguard Group, figures management fees over the long haul\u00a0<a title=\"John Bogle: Retirement investors leave 80% on the table\" href=\"http:\/\/www.marketwatch.com\/story\/john-bogle-retirement-investors-leave-80-on-the-table-2014-02-06\">eat up to 80% of your potential gains<\/a>. Fund managers and other\u00a0Wall Street\u00a0types put up nothing and risk nothing but keep 80 cents on your dollar. It&#8217;s shocking once you realize it.<\/p>\n<p><strong>Diversification is a virtue<\/strong><\/p>\n<p>When you first start using truly diversified investments the feeling can be deflating. Why invest if you don&#8217;t get to pick the companies?<\/p>\n<p>The answer is simple enough: You will pick the wrong ones. Most people chase investments that have been hot recently, buying them just in time for a decline. Once they buy the high, they ride it down to the low and then cash out. Yet, many times, a down stock soon recovers.<\/p>\n<p>Diversification lowers this risk by\u00a0<a title=\"Emotion Free Investing Is the Key\" href=\"https:\/\/www.marketriders.com\/investing\/emotion-free-investing-is-the-key\/?utm_source=marketriders&amp;utm_term=2014-02-14-investing-basics-building-a-portfolio\/\">cutting off your emotional attachment<\/a>\u00a0to a single company or sector.
