It&#8217;s turning into a branding problem, since most people associate exchange-traded funds with lower, not higher, risk.<\/p>\n<p>ETFs\u00a0are designed to capture the return of an entire index, say, the S&amp;P 500, minus a small fee.\u00a0<a title=\"Are You A Savvy Manager Of Your IRA?\" href=\"http:\/\/www.rebalance-ira.com\/news\/savvy-ira-management\/?utm_source=marketriders&amp;utm_term=2013-07-02-three-risky-etfs-protect-yourself-now\/\">Buying an index offers diversification<\/a>. Owning many stocks, your risk of loss from one or two is diminished.<\/p>\n<p><a href=\"http:\/\/commons.wikimedia.org\/wiki\/File:Parachute-Rigger-Dakota-Exit.jpg\"><img loading=\"lazy\" class=\"alignnone  wp-image-6621\" alt=\"risky etfs\" src=\"https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2013\/07\/Parachute-Rigger-Dakota-Exit.jpg\" width=\"274\" height=\"348\" srcset=\"https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2013\/07\/Parachute-Rigger-Dakota-Exit.jpg 391w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2013\/07\/Parachute-Rigger-Dakota-Exit-236x300.jpg 236w\" sizes=\"(max-width: 274px) 100vw, 274px\" \/><\/a><\/p>\n<p>Wall Street\u00a0being\u00a0Wall Street, they took the idea of tracking an index and expanded it to all kinds of assets. That&#8217;s where the risk turns more serious. Here&#8217;s a breakdown of three risky\u00a0ETFs\u00a0you probably should not buy or, at least, should buy with your eyes wide open:<\/p>\n<p><strong>1. \u00a0An ETF with significant tracking error<\/strong><\/p>\n<p>If you hope to replicate the S&amp;P 500, it&#8217;s not that hard. Several simple\u00a0ETFs\u00a0own the 500 stocks and that&#8217;s that. But an ETF that attempts to track a market 15 time zones away, trades in a foreign currency or is illiquid by design can be harder to pull off.\u00a0Morgan Stanley, in a study, found the average tracking error to be 59 basis points, \u00a0more than half a percent. It could go either way, however, missing positively or negatively by 5% or more.<\/p>\n<p><strong>The fix:<\/strong>\u00a0<a title=\"What Is An ETF? Three Simple Answersr\" href=\"https:\/\/www.marketriders.com\/investing\/what-is-an-etf-three-simple-answers\/?utm_source=marketriders&amp;utm_term=2013-07-02-three-risky-etfs-protect-yourself-now\/\">Use established\u00a0ETFs\u00a0that have a long track record of minimizing tracking error while producing the return you expect<\/a>. Vanguard Group\u00a0ETFs, for instance, have a good record.<\/p>\n<p><strong>2. An ETF for &#8220;inverse&#8221; trading<\/strong><\/p>\n<p>Did you really mean to short the entire market? \u00a0Some\u00a0ETFs\u00a0have safe-sounding names that include all the typical buzzwords, such as &#8220;index&#8221; and &#8220;market return&#8221; and then throw in &#8220;inverse&#8221; or &#8220;double inverse&#8221; at the end. If you buy that fund, beware. You&#8217;ve actually bought an instrument designed to earn the opposite of the index or a double (even triple) opposite return. If the index goes up, you go down.<\/p>\n<p><strong>The fix:<\/strong>\u00a0Make sure to buy unleveraged, long-only indexes, not short variations. It should be clear from the name and, failing that, the prospectus.<\/p>\n<p><strong>3. An ETF with unusually high fees<\/strong><\/p>\n<p>The whole point of\u00a0ETFs\u00a0is the low fees, right? Not for some investors. If you really want exposure to sugar cane, there&#8217;s an ETF that will bring that to you \u2014 and charge you 2.32% for the ride. Comparatively, the broadest stock market index\u00a0ETFs\u00a0charge as low as 0.04%.<\/p>\n<p><strong>The fix:<\/strong>\u00a0Just because a fund says &#8220;S&amp;P&#8221; in the name, that doesn&#8217;t mean it&#8217;s the best deal for you.\u00a0<a title=\"Fund Fees: Slash Them Early\" href=\"https:\/\/www.marketriders.com\/investing\/fund-fees-slash-them-early\/?utm_source=marketriders&amp;utm_term=2013-07-02-three-risky-etfs-protect-yourself-now\/\">Research the underlying fees and make sure you get what you pay for<\/a>.
