There&#8217;s a lot to be said for owning a piece of a well-run business, as <a title=\"From Warren Buffett: Advice Helpful for an IRA Rollover\" href=\"http:\/\/www.marketriders.com\/blog\/from-warren-buffett-advice-helpful-for-an-ira-rollover\/\" target=\"_blank\">Warren Buffett would surely agree<\/a>. But there&#8217;s also a significant, widely misunderstood risk in relying on dividend-paying stocks.<\/p>\n<p>One of the curious effects of the credit crisis and of the Great Recession that followed has been the degree to which government \u2014 rather than, say, economic growth or management prowess \u2014 has led the market.<\/p>\n<p><a href=\"http:\/\/www.flickr.com\/photos\/rlinger\/34418682\/sizes\/z\/in\/photostream\/\" target=\"_blank\"><img loading=\"lazy\" class=\"alignnone  wp-image-1840\" title=\"Federal Reserve image by rlinger\" src=\"http:\/\/www.marketriders.com\/blog\/wp-content\/uploads\/2012\/08\/fed.jpg\" alt=\"Dividend-paying stocks: Beware One Monster Risk\" width=\"403\" height=\"302\" srcset=\"https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2012\/08\/fed.jpg 640w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2012\/08\/fed-300x225.jpg 300w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2012\/08\/fed-170x128.jpg 170w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2012\/08\/fed-85x64.jpg 85w\" sizes=\"(max-width: 403px) 100vw, 403px\" \/><\/a><\/p>\n<p>You need only <a title=\"MarketWatch 10-year Treasury chart current\" href=\"http:\/\/www.marketwatch.com\/investing\/bond\/10_year\/charts\" target=\"_blank\">look at the return on U.S. Treasuries to see the effect<\/a>. The U.S. Federal Reserve has been stomping on the monetary gas pedal for years now. Interest rates are low, low, low. Yet the economy barely sputters along.<\/p>\n<p>On the flip side, companies have been piling up cash. Some of that money is finding its way to shareholders via buybacks, and companies are reinvesting in their own operations. There\u2019s even some M&amp;A to show for it.<\/p>\n<p>Most obviously, though, the combination of steady corporate earnings and a stagnant economy has led to a strong secondary effect: the yields on dividend-paying stocks have shot up.<\/p>\n<p>From <a title=\"Bloomberg article on wealthy buying income stocks over bonds\" href=\"http:\/\/www.bloomberg.com\/news\/2012-07-19\/amid-zero-interest-rate-climate-money-managers-push-equities.html\" target=\"_blank\">Bloomberg News<\/a>:<\/p>\n<blockquote><p>With the dividend yield of the Standard &amp; Poor&#8217;s 500-stock index exceeding the U.S. Treasury 10-year note, a phenomenon not seen for roughly six decades, some investors are swapping into equities as an income alternative to bonds. That\u2019s because the average dividend yield on the S&amp;P 500 is 2.5 percent, compared with the yield on 10-year U.S. Treasury bonds of 1.45 percent.<\/p><\/blockquote>\n<p>The result, according to Bloomberg sources, is a shift among some wealthy investors away from bonds and into stocks for the income they provide.<\/p>\n<p>Long-term research on stocks shows that investors should hold a portion of their portfolios in so-called \u201crisk\u201d assets. Jeremy Siegel, the Wharton finance professor known for arguing the case for stocks, not long ago strongly <a title=\"Jeremy Siegel argues for dividend-paying stocks in The Wall Street Journal\" href=\"http:\/\/online.wsj.com\/article\/SB10001424053111903639404576516862106441044.html\" target=\"_blank\">recommended substituting dividend-paying stocks for bonds<\/a>. He flatly considers bonds a bubble. We wouldn\u2019t disagree.<\/p>\n<h2>When dividend-paying stocks turn ugly<\/h2>\n<p>Should you get out of government debt and buy instead a collection of U.S. blue chips? As alluring as that might sound given the current bond yield, there\u2019s no need for such a rash approach.<\/p>\n<p>The one great unknown in all of this remains the government. The Fed has been quite plain about its intentions so far. But no one really knows if the rate-setting committee, the FOMC, will ramp up its bond-buying strategy \u2014 known as &#8220;quantitative easing,&#8221; or QE \u2014 hold steady, or reverse course. You hear a lot of from both sides of the argument, from gold bugs and stock bugs and everyone between.<\/p>\n<p>Still, <a title=\"Bill Gross Treasury bet article at The Wall Street Journal\" href=\"http:\/\/online.wsj.com\/article\/SB10001424053111903352704576539093167112076.html\" target=\"_blank\">even bond guru Bill Gross got it wrong, and he\u2019s a full-time pro<\/a>. There&#8217;s a lot to be said for recognizing one&#8217;s own, human limitations. Gross is paid handsomely to be extra cautious, and being wrong cost him.<\/p>\n<p>By the time a new course is set, the market will have already moved in anticipation. Big institutions with huge leverage will rearrange their chips in a flash, leaving individual investors chasing the new reality.
