They can raise money\u00a0by issuing\u00a0stock or by borrowing from a bank, but they\u00a0might choose to\u00a0issue a bond instead.<\/p>\n<p>City, county and state governments, the federal government and <a title=\"Who Can Legally Issue Bonds?\" href=\"https:\/\/www.gobankingrates.com\/investing\/who-can-legally-issue-bonds\/\">certain nonprofit groups<\/a> such as colleges and hospitals can\u00a0raise money by selling\u00a0bonds. In all\u00a0cases, a\u00a0bond is nothing more than a loan that must be repaid to investors over a period of months or years, plus interest.<\/p>\n<p><img loading=\"lazy\" class=\"alignnone size-large wp-image-11007\" src=\"https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2016\/10\/yale-university-1604159_1280-800x534.jpg\" alt=\"bond\" width=\"640\" height=\"427\" srcset=\"https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2016\/10\/yale-university-1604159_1280-800x534.jpg 800w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2016\/10\/yale-university-1604159_1280-300x200.jpg 300w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2016\/10\/yale-university-1604159_1280-768x513.jpg 768w, https:\/\/www.marketriders.com\/investing\/wp-content\/uploads\/2016\/10\/yale-university-1604159_1280.jpg 1280w\" sizes=\"(max-width: 640px) 100vw, 640px\" \/><\/p>\n<p>Investors buy them\u00a0in order to assure themselves of a specific fixed rate of return on their money. Since bonds are rated by independent third parties, it can be easier to assess the risk of bond investments compared to, say, stocks.<\/p>\n<p>Nevertheless, several\u00a0factors affect the long-term value of a bond, such as a change in overall interest rates and the management quality of the issuing company or government body. While\u00a0not risk-free investments, some offer markedly lower risk than others.<\/p>\n<p>A useful way to think about a bond investment is to compare it to stocks in an apples-to-apples way. When an investor buys a stock, the idea is to <a title=\"Use Stocks To Defend Your Retirement\" href=\"https:\/\/www.marketriders.com\/investing\/use-stocks-defend-retirement\/\">participate in the future earnings of the firm<\/a>.<\/p>\n<p>That&#8217;s the plan, but the reality is that investors tend to think of a\u00a0stock investment in terms of its annualized rate of return. How much will money will I\u00a0get back in dividend income from the stock, if any, and how much will the price change to the positive each year?<\/p>\n<p>That combination of income and appreciation is total return. While difficult to predict, that number\u00a0does offer investors a sense of whether holding any given\u00a0stock for a long period is worthwhile.<\/p>\n<p>Bond investors do the same calculation, just in a different way. When they buy one\u00a0directly from the issuer, they know what to expect as income\u00a0in the form of annualized interest. That&#8217;s the coupon.<\/p>\n<p>For instance, a $1,000 bond that has coupon rate of 4% will pay out $40 per year in income (1,000*0.04=40). A\u00a0company might\u00a0reduce or cease paying a dividend. A loan, however, must be repaid by definition. That&#8217;s why it&#8217;s a far more secure an investment, if income is your goal.<\/p>\n<p>That&#8217;s the income, just like a stock dividend, but what about appreciation? Here&#8217;s\u00a0where things get tricky.<\/p>\n<h2>Market logic<\/h2>\n<p>Bonds issued directly and held by an\u00a0investor pay interest income until it\u00a0matures, or reaches its expiration date. That might be in a three months or 30 years.<\/p>\n<p>Yet you also can buy from another private investor in the bond market. The selling price, however, will be\u00a0affected by the prevailing direction of interest rates.<\/p>\n<p>For instance, imagine\u00a0you are offered a bond on the secondary market that pays 3% and has five years until it matures. A second\u00a0company is offering a new, directly issued bond that pays 4% and also matures in five years.<\/p>\n<p>Assuming the companies are similar in terms of risk, the 3%\u00a0bond\u00a0cannot compete. So the seller has to lower the asking price in order to compensate you for the difference in income.<\/p>\n<p>That&#8217;s why a rising interest rate drives down bond prices and, conversely, a\u00a0<a title=\"Yield\" href=\"http:\/\/www.keenvestor.com\/dictionary\/yield\/?utm_source=marketrides&amp;utm_term=bond\/\">falling interest rate<\/a>\u00a0drives them up.<\/p>\n<p>Keep that inverse relationship in mind and much of what you read about bond investing will begin to make sense: Since coupons are fixed, bond face values must\u00a0change to make two bonds comparable.<\/p>\n","protected":false},"excerpt":{"rendered":"<p>A bond is an interest-paying loan made to a company, government or nonprofit organization by an investor or investors.
